Yeah it was a bit racist, but that was kind of the point. Freddy Krueger is one of the most evil and demented characters ever created. Honestly, compared to most of his evil deeds, a moderately racist joke is one of the least evil things he's done.

I remember seeing this in theaters and that part got a huge laugh by everyone in the theater. Really makes me realize how fast things really have changed since 2003, at least in regards to stuff we can laugh at or say in movies since then.
