The witchcraft business is likely real, but so is Rosemary's mental instability. It's a major reason that the coven taps her for their purposes, because it's very likely no one would in any way believe her should she try and expose them. She'd be tagged as a madwoman, and quite probably locked away.
In fact, if you care to guess at the continuation of the story after the film's ending, that's quite possibly exactly what does happen: Rosemary winds up being committed, leaving her husband free to turn the child over to the coven to raise as they deem appropriate. -
